Default Correlation in Reduced-Form Models

چکیده

Reduced-form models have proven to be a useful tool for analyzing the dynamics of credit spreads. However, some have recently questioned their ability to match the level of empirical default correlation. The key concern appears to be the assumption that defaults are independent conditional on the state variables driving the default intensity. In this paper, I use a “thought experiment” as well as numerical examples calibrated to recent studies to show that the modelimplied default correlation can be quite sensitive to the common factor structure imposed on the default intensity. Therefore, the “inability” of reduced-form models to generate sufficient default correlation has more to do with a restrictive common factor structure than the assumption of conditional independence.

A Correlation Bridge between Structural Models and Reduced Form Models for Multiname Credit Derivatives

We derive a consistent way to price multiname credit derivatives. The methodology proposed is based on copulas function to model the joint distribution of default times. The copula correlation coefficient are provided from the structural model.

A comprehensive unified model of structural and reduced form type for defaultable fixed income bonds

‎The aim of this paper is to generalize the comprehensive structural model for defaultable fixed income bonds (considered in R‎. ‎Agliardi‎, ‎A comprehensive structural model for defaultable fixed-income bondsو Quant‎. ‎Finance 11 (2011)‎, ‎no‎. ‎5‎, ‎749--762.) into a comprehensive unified model of structural and reduced form models‎. ‎In our model the bond holders receive the deterministic co...

Dependence of Default Probability and Recovery Rate in Structural Credit Risk Models: Empirical Evidence from Greece

The main idea of this paper is to study the dependence between the probability of default and the recovery rate on credit portfolio and to seek empirically this relationship. We examine the dependence between PD and RR by theoretical approach. For the empirically methodology, we use the bootstrapped quantile regression and the simultaneous quantile regression. These methods allow to determinate...

Pricing for Basket CDS and LCDS

In this paper, under the reduced form framework and “Bottom Up” method, a model for pricing a basket Loan-only Credit Default Swap (LCDS), with the negative correlation between prepayment and default, is established. A general pricing formula for it is obtained, where one factor CIR (Cox-Ingersoll-Ross) and ICIR (Inversed CIR) models are used to describe the negative correlation between prepaym...

Specification Analysis of Reduced-Form Credit Risk Models

This paper employs non-parametric specification tests developed in Hong and Li (2005) to evaluate several one-factor reduced-form credit risk models for actual default intensities. Using estimates for actual default probabilities provided by Moody’s KMV from 1994 to 2005 for 106 U.S. firms in seven industry groups, we strongly reject popular univariate affine model specifications. As a good com...
